The game works like this: a company signs a pilot agreement with an enterprise customer for three months at $50,000 per month. Traditional ARR calculation would wait to see if that contract renews and stabilizes. The new math? Multiply by twelve, call it $600,000 ARR, and pitch investors on the "trajectory." Some founders are going further, counting letters of intent, verbal commitments, and even "pipeline ARR" — revenue from deals they expect to close but haven't.

The willing suspension of disbelief

Venture capitalists are not victims here; they are co-conspirators. In a market where deploying capital is the job and AI is the mandate, inflated metrics provide the cover story everyone needs. A partner can tell their LPs they invested at "12x ARR" when the real multiple, calculated honestly, might be 50x or 100x. The markup comes later, the reckoning comes later still.

The practice has accelerated since large language models became the dominant investment thesis. AI companies have unusually lumpy revenue — a single enterprise contract can dwarf everything else — and unusually high inference costs that eat into margins. Traditional SaaS metrics were designed for businesses with 80% gross margins and predictable churn. Applying them to companies burning cash on GPU clusters while chasing contracts that may not renew creates a hall of mirrors.

When the music stops

The consequences are already visible for those willing to look. Several AI startups that raised at billion-dollar valuations in 2024 and 2025 are now struggling to raise flat rounds, their "ARR" having failed to materialize into actual recurring revenue. Down rounds are being structured as complex convertible notes to avoid marking the damage publicly. The startups that raised on honest numbers are being punished for their conservatism, forced to compete for talent against companies waving around fantasy valuations.

Auditors and CFOs at acquirers are starting to ask harder questions. At least two major acquisition talks have collapsed in recent months when due diligence revealed that headline ARR figures bore little resemblance to GAAP revenue. The gap between fundraising reality and accounting reality is becoming a legal liability.

This is not a victimless inflation. Every fake ARR dollar distorts the market for talent, for customers, and for the founders trying to build real businesses. The venture capital industry spent years complaining about public market investors not understanding software metrics; now they've corrupted those metrics so thoroughly that nobody knows what anything means.
